Intrinsic value
Intrinsic value is the immediate exercise-style value of the option relative to spot. For a call it is max(spot minus strike, 0). For a put it is max(strike minus spot, 0). Out-of-the-money options have zero intrinsic value by definition.
On European cash-settled crypto options you typically cannot realize that intrinsic by early exercise into coins the way American equity options sometimes allow. Intrinsic remains the conceptual floor for expiry settlement and a useful decomposition of the live mark: part of what you pay is already in the money, and the rest is optionality.
Because settlement uses a venue index over a short window rather than a single last trade of your favorite perpetual, the final intrinsic at expiry follows the published settlement price, not necessarily your screen's mid-perp at that second. Know which index your contract references.
Extrinsic value (time value)
Extrinsic value equals option premium minus intrinsic value. It is the market's price for remaining uncertainty: time to expiry, implied volatility, rates or funding-like effects in the model, and supply and demand for that specific strike.
Higher implied volatility inflates extrinsic across the surface. Longer dated options usually carry more extrinsic than short dated options at the same moneyness, all else equal, though event-driven front months can invert that intuition when near-term risk is extreme.
Theta is the greek most associated with the daily erosion of extrinsic for long option holders when other inputs are held fixed. In real markets other inputs never stay fixed: spot moves, IV jumps, and spreads change. Still, if nothing else happens, long options tend to lose extrinsic as expiry approaches — the core of many short premium strategies and the cost of carry for long premium hedges.
Why the split matters on a crypto desk
When you buy an ITM call, a large share of debit may be intrinsic. That money behaves somewhat like leveraged spot exposure, while the smaller extrinsic slice is the true optionality you are renting. When you buy an OTM put as insurance, nearly all of the premium is extrinsic — you are paying pure insurance cost that can expire worthless if the crash never arrives.
Volatility regimes reprice extrinsic violently in crypto. An IV crush after a known event can hurt long options even if spot moved a little in your direction. An IV spike during a liquidation cascade can mark long puts higher before spot has finished falling, offering a chance to de-risk the hedge.
Inverse settlement adds a unit conversion layer. Extrinsic and intrinsic may be quoted in coin or stable units depending on product. Always translate P&L into the wealth unit you actually care about (often USD) so you do not confuse a gain in coin terms with a gain in purchasing power.
Common mistakes
Assuming an option is safe because it is ITM confuses intrinsic cushion with guaranteed profit. You can still lose if you overpaid extrinsic and time or vol go against you, or if you sell to close at a bad bid.
Ignoring extrinsic when comparing two options with the same strike but different expiries leads to poor structure choice. The more expensive longer-dated contract may be richer in extrinsic for good reason — more time and more vega — or it may be mispriced relative to the front. Term structure tools help, but they do not remove judgment.
Treating theta as a fixed daily cash drain is oversimplified. Theta estimates depend on model and IV; actual mark-to-market can diverge sharply when the smile moves.
